Financial Risk Management

Financial risk management is focused only on risks that affect an organization’s finances and is a process that protects the organization against losses from credit defaults, market volatility, liquidity shortages, or poor investment decisions. Examples include credit risk (borrowers defaulting), market risk (fluctuations in interest rates, currencies, or stock prices), liquidity risk (insufficient cash to meet obligations), and investment risk. It is one piece of the larger risk management strategy.

Nonprofit Financial Risk Management Checklist - This checklist helps nonprofits balance mission-driven work with financial resilience, ensuring they can withstand funding fluctuations while maintaining donor trust.

  • Establish a reserve fund: Maintain operating reserves to cover at least 3–6 months of expenses.

  • Diversify funding sources: Reduce reliance on a single donor, grant, or government contract.

  • Strengthen internal controls: Limit check signers, require dual approvals, and separate financial duties.

  • Conduct annual audits: Use external auditors or financial reviews to ensure transparency and accountability.

  • Monitor cash flow regularly: Track inflows/outflows monthly to anticipate shortfalls.

  • Document donor restrictions: Ensure restricted funds are tracked and used only for designated purposes.

  • Board oversight: Engage board members in reviewing budgets, financial statements, and risk assessments.

  • Compliance checks: Stay current with IRS rules, state charity laws, and reporting requirements.

  • Fraud prevention: Implement whistleblower policies and regular staff training on financial ethics.

  • Scenario planning: Model potential downturns (e.g., loss of a major donor, grant cuts) and prepare contingency responses.
